2. %D Line: A moving average of the %K line, typically a 3-period simple moving average (SMA) used to smooth out the data.
Calculation Formula
- %K = 100 × (C - L) / (H - L)
- C: Current closing price
- L: Lowest price during the specific period
- H: Highest price during the specific period
Interpretation and Application
- Overbought Zone: When the Stochastic Oscillator (%K or %D) is above 80, it is generally considered that the price may be overbought, indicating a potential risk of market pullback.
- Oversold Zone: When the Stochastic Oscillator is below 20, it may indicate the price is oversold, suggesting a potential market rebound.
- Crossover Signal: When the %K line crosses above the %D line from below, it signals a buy opportunity. Conversely, when the %K line crosses below the %D line from above, it signals a sell opportunity.
The Stochastic Oscillator is often used in conjunction with other technical indicators to confirm the trend's reliability, as it may sometimes give false signals in strong trends.
